What is the Simple Moving Average?

The Simple Moving Average (SMA) is a fundamental trend-following or lagging indicator used in technical analysis. It calculates the average price of an asset over a specified period. It's 'simple' because it gives equal weight to each price point within the chosen timeframe. This makes it easy to understand and implement, making it a favorite among both beginner and experienced traders. The SMA helps to smooth out price fluctuations, making it easier to identify the underlying trend.

How it Works

The SMA is calculated by summing the closing prices for a defined number of periods (e.g., 20 days, 50 days, 200 days) and then dividing that sum by the number of periods. As new price data becomes available, the oldest price is dropped, and the new price is added to the calculation, causing the average to 'move' along with the price. A longer period SMA will be smoother but react slower to price changes.

Trading Signals

Traders use the SMA to generate buy and sell signals. A common strategy is a crossover: when the price crosses *above* the SMA, it's a potential buy signal; when the price crosses *below* the SMA, it's a potential sell signal. Multiple SMAs (e.g., a 50-day and 200-day) can be used together; a 'golden cross' (50-day crossing above 200-day) is bullish, while a 'death cross' (50-day crossing below 200-day) is bearish.

Basic Settings

The primary setting for the SMA is the 'Period' – the number of data points used in the calculation. Common periods include 20, 50, 100, and 200. Shorter periods (e.g., 20) are more sensitive to price changes, while longer periods (e.g., 200) provide a smoother, longer-term view.
